What does the 0.25% reduction in
the interest rate mean for potential homeowners and investors in Botswana? The
Bank of Botswana recently announced the decision by the monetary policy
committee to cut the monetary policy rate from 2.4% to 2.15%. The decision is
informed by the expectation of the country’s economy to operate below full
capacity, as quoted in their official communiqué stating “As we previously
observed, the economy is expected to operate below full capacity in the short
term and, therefore, not generate demand-driven inflationary pressures.”
But what is the “monetary policy
rate”?
Monetary policy is a set of
actions to control a nation's overall money supply and achieve economic growth

Interest is the cost of money.
When interest is high, that means money is expensive, goods and commodities are
expensive, and economic activity dwindles. Those who have money prefer to leave
it in the bank to earn interest. On the contrary, when interest rates are low,
money is cheap, and people are comfortable borrowing and spending, which means
an increase in economic activity. So the Bank of Botswana intends to stimulate
economic activity since they have predicted the economy to operate below full
capacity. Previously the last rate cut was recent, in December 2023 when the
MoPR was cut to 2.4%.
IMPACT ON HOME BUYERS
Affordability:
The reduction of the MoPR makes
homeownership a bit more affordable in the sense that lower interest rates
reduce monthly mortgage payments and make homeownership more accessible. For
example, before the rate cut, an P800,000 mortgage at a 2.4% interest rate
meant monthly installments of P4,200.36 and an overall loan cost of
P1,008,085.91. After the rate cut to 2.15%, this means the monthly payment
would be P4,104.14 and an overall loan cost of P984,994.37. This means the
monthly payment would be reduced by P96.21 and the overall loan cost would be
reduced by P23,091.54. This demonstrates the tangible benefits of a monetary
policy rate cut on mortgage affordability and overall financial commitments. Of
course, this does not necessarily mean homeowners should reduce their monthly
installments but it is an option. Homeowners can accept reduced installments or
maintain their current payments to reduce loan terms.
IMPACT ON REAL ESTATE PRICES
Increased Demand:
As stated before, low interest
rates mean money is cheaper. They leave you with a bit of wiggle room in your
finances. Seeing that the interest rate was cut twice in a space of six months,
this could be the ideal opportunity to buy a house. Loans have become 2.15%
cheaper and affordable loans tend to drive up demand for properties.
Property Value Appreciation:
Economically, an increase in
demand results in an increase in value or price. If more buyers come into the
market because of the MoPR cut, there’s a likely chance that property values
will go slightly up, following the basic rules of economics.
IMPACT ON REAL ESTATE INVESTMENT
Real estate is a high-yield
investment compared to other channels of investment. Lower interest rates
therefore make real estate investment a more attractive option. At 2.15%, the
interest rate cut could lure in more foreign and local investment. This is
ideal for both commercial and residential real estate.
Development and Construction:
The development and construction
sector benefits in a few ways from lower interest rates. Financing could be
more affordable and accessible. This allows for the development of new
properties and even upgrades of old properties. Construction materials and land
could become cheaper, allowing developers to erect more buildings. Of course,
there are more aspects at play, but this is the general expectation.
POTENTIAL RISKS
As much as the BoB has cut the
interest rate, we have to be careful not to bite more than we can chew. It is
wise to make calculated decisions because borrowing more than one can afford
can have dire consequences. It’s always wise to engage a financial adviser or a
property consultant to determine the best route to take and map out a
comprehensive financial plan to make an informed investment decision. It is a
devastating drawback to acquiring a mortgage only to fail to make payments and
end up with your home being repossessed by the bank.
Speculative Bubbles:
Property bubbles occur when
property prices rise rapidly to levels that are unsustainable relative to
incomes, economic fundamentals, and historical norms. The risk with a low
interest rate is it can lead to a property bubble which comes with risks of
overvaluation and financial instability due to rapid increases in property
prices which lead to increased borrowing and high levels of debt.
BROADER ECONOMIC IMPACT
Stimulus Effect:
When we look at the real estate
industry, we have to understand that it is a sector that goes hand in hand with
various other industries. We are talking about the construction sector,
building and hardware supplies, and import sector to name a few. If the rate
cut attracts more real estate investments and new homeowners, the increased
real estate activity will stimulate the broader economy through these related
industries.
The 0.25% reduction in the
monetary policy rate by the Bank of Botswana to 2.15% is expected to have
multifaceted impacts on the economy, particularly in the real estate sector.
For potential homeowners, the lower interest rates mean reduced mortgage
payments, making homeownership more affordable and accessible. This could
stimulate increased demand for housing, potentially driving up property values
due to the higher number of buyers entering the market.
For investors, the more favorable
borrowing costs make real estate investment more attractive, potentially
spurring both local and foreign investments in the commercial and residential
sectors. Additionally, lower financing costs could benefit the construction and
development industries by reducing the cost of capital for new projects and
upgrades.
However, these benefits come with
risks, such as the potential for overleveraging and the formation of
speculative bubbles, which could lead to financial instability. It is crucial
for buyers and investors to make informed decisions and consider seeking advice
from financial professionals.
Overall, the interest rate cut is
designed to stimulate economic activity by making borrowing cheaper, which can
have positive ripple effects across various sectors interconnected with real
estate. This policy move reflects the Bank of Botswana's efforts to support the
economy amidst expectations of it operating below full capacity.
